Brazilian REITs · Lesson A3.4

Who stops a manager who harms investors?

There are safeguards before, during and after. All of them partly work — and all of them have a gap.

Three layers of protection

Before, during and after

  1. BeforePreventfund rules, appraisal on purchase, vote on conflicts, conflicted holders can't vote
  2. DuringSeereports, material facts and the unitholders' representative
  3. AfterPunish and repairCVM, courts and the market itself

No safeguard is perfect

Every protection has a gap

ProtectsWhere it fails
Appraisalvaluation before buyingan estimate, hired by the fund
Meetingapproves related dealsscattered holders, low turnout
CVMfines and bansarrives years later
Fiduciary dutybest termsa bad sale to a third party is rarely punished

The CVM penalty

The fine can be heavy

R$ 50M

or more: the cap is the highest of that, 2× the deal, 3× the gain and 2× the loss

And a ban from the market can last up to 20 years.

Law 6,385/1976, art. 11. Breaching arts. 31, 32 and 37 of CVM Resolution 175, Annex III, is a serious violation.

Do the math

A R$ 10M deal, a R$ 9M loss

  1. R$ 50Mfixed amount
  2. R$ 20M2× deal
  3. R$ 18M2× loss

The highest wins: the fine cap is R$ 50M.

And your money?

A fine punishes. It doesn't refund.

  1. Lossthe fund lost R$ 9M
  2. CVM finepunishes the offender; not paid to holders
  3. Redressa lawsuit, or a settlement that includes compensation

In court, a service provider is liable for losses caused with fraud or bad faith (Civil Code, art. 1,368-E).

The balance

Not lawless, not guaranteed

There are real safeguards against the manager. And every one has a gap — that's why the one who watches the fund is you.

Remember this

Three takeaways

  1. Safeguards in three stagesBefore they prevent, during they reveal, after they punish.
  2. Every lock fails somewhereAppraisals estimate, meetings run empty, the CVM is slow.
  3. A fine isn't a refundGetting losses back takes a lawsuit or a settlement with compensation.

Quick quiz · 1 of 2

Does a CVM fine go back to investors automatically?

See answer

No. The fine punishes. To recover losses you need a lawsuit — or a settlement with the CVM that includes compensation.

Quick quiz · 2 of 2

A R$ 30M illegal deal, a R$ 28M loss. What's the fine cap?

See answer

R$ 60M. The highest of R$ 50M, 2 × R$ 30M = R$ 60M and 2 × R$ 28M = R$ 56M (not counting any gain obtained).
